Introduction

Public investment refers to government spending on infrastructure, health, education, and development projects. It is a powerful tool for boosting economic growth. However, when public investment increases on a very large scale, it can unintentionally harm private investment. This adverse effect is widely known in economics as the Crowding Out Effect.

There are two main dangers of large-scale public investment:

Danger 1: Rising Rate of Interest (Crowding Out)

Mechanism: ↑ Public Investment → ↑ Government Borrowing → ↑ Interest Rate → ↓ Private Investment

  • The government borrows heavily to fund projects, competing with private firms for the same pool of savings.
  • This pushes up interest rates, making borrowing expensive for businesses.
  • Policy solution: The monetary authority (e.g., RBI) should control interest rates by increasing money supply or cutting the repo rate.

Danger 2: Low Marginal Efficiency of Capital (MEC)

Mechanism: ↑ Public Investment → ↑ Costs + Pessimism → ↓ MEC → ↓ Private Investment

MEC falls due to two reasons:

  • Rising production costs — Large government projects increase demand for raw materials, labour, and machinery, driving costs up for everyone.
  • Unfavourable expectations — Entrepreneurs become pessimistic about future profits when government enters sectors as a competitor.

  • It can raise the rate of interest, discouraging private investors.
  • Public investment may reduce marginal efficiency of private capital by increasing production costs.
