The problem of double counting arises when the value of intermediate goods is counted along with the value of final goods while calculating national income. This leads to an overestimation of national income because the value of intermediate goods is already embedded in the value of final goods they help produce.

Explanation with an example:

Suppose a flour mill sells flour worth ₹100 to a bakery. The bakery uses this flour to bake bread and sells the bread to consumers for ₹150.

The value of flour (₹100) is an intermediate good since it is used in the production of bread. The value of bread (₹150) is a final good because it is sold to the final consumer.

If we add both values, ₹100 (flour) and ₹150 (bread), to calculate national income, the value of the flour will be counted twice, once as flour and again as part of bread. This error is called double counting.

To avoid this, national income should include only the value of the final goods and services. In this example, only the value of bread (₹150) should be included in national income, as it already incorporates the value of flour. Because:

  1. Intermediate goods like flour are inputs used to produce final goods (bread).
  2. Including the value of both intermediate and final goods leads to double counting in national income.
  3. National income is correctly measured by including only final goods and services.

This is why, in national income accounting, the value of intermediate goods is excluded to avoid double counting, and only the value of final goods and services is counted.
