Commercial banks do not enjoy unlimited power to create credit. Although they can expand the money supply through the process of credit creation, there are several limitations that restrict this power. Firstly, the amount of cash available in the banking system limits credit creation. Banks must maintain a certain percentage of their deposits as cash reserves, known as the Cash Reserve Ratio (CRR), which is mandated by the Central Bank. A higher CRR restricts the ability of banks to lend and hence limits credit creation. Secondly, the willingness of people to borrow plays a critical role; if there is low demand for loans, banks cannot create more credit. Thirdly, credit creation is also restricted by the Central Bank through various monetary policy tools like the bank rate, open market operations, and statutory liquidity requirements. Additionally, the legal framework, economic conditions, inflationary pressures, and the banks’ own liquidity needs impose further checks. Therefore, while commercial banks are important institutions for creating credit, their power is not absolute but carefully regulated and influenced by multiple external and internal factors.
